I've been hearing this term more and more and have found that it means something that would normally be thrown away, but has now been re-used with a better than before purpose. Here are two items which I have upcycled.

#1 Upcycled one inch tiles into a necklace

I found boxes of unique unused one inch tiles at my grandma's and made some necklaces out of them by fixing a silver finding to the top and threading the tile charm onto ribbon.

#2 Upcycled magazines into funky functional baskets

I used a few pages of one of Jon's old ESPN magazines (because they are nice and big). You start by making the base. It's the most time consuming part, but don't get discouraged because if you stop too early your basket won't be big enough to fit anything in. Fold each page into a 1 inch strip (the skinnier the strip the more you will need, but it will produce a different look). Then begin wrapping the strips onto themselves while adding glue. Once you have a good base, repeat the process, but place each strip a 1/2 inch or so above the one it is being glued to. Continue until you reach your desired height. (Got this idea from A Little Hut)
